I can’t figure out how to get this to work. I have an image as a layer in the smart object. I am clearly missing some critical step here.

I had the same problem too. After much Googling, I found this:
Select the Smart Object layer in the Layers panel.
Choose Layer→Smart Objects→Replace Contents.
In the Place dialog box, locate your new file and click the Place button.
Click OK if you’re presented with a dialog box, and the new contents pop into place, replacing the old contents.
Then all you need to do is work your way down the layer stack opening each folder, turning the eyes on and off and experimenting until you get something you like.
